Why is part of my subject being removed?

Tolerance is too high, so colours within your subject are close enough to the background to be caught by the fill. Lower it until the subject stays intact, then accept a little residual background rather than losing detail.

Why does background remain around the edges?

Anti-aliasing creates a gradient of intermediate colours along edges. Raising tolerance catches more of them, at the risk of eating into the subject. A fine fringe is normal for this technique and usually needs manual touch-up to remove entirely.

Does this use AI background removal?

No, and it is worth being clear about that. It is a colour-based flood fill from the image corners. AI tools that segment a subject from any background use trained models, which need to download tens of megabytes.
